Shell Profit Leans on Record Refining Margins: Rapid Earnings Reaction

Published:

Shell‘s (SHEL +2.36%)third-quarter income attributable to shareholders was $12.1 billion, and adjusted earnings rose to $10.8 billion from $9.8 billion in Q2. Shares rose about 3% in trading this morning. Shell also announced a $5 billion buyback for the next three months. The entire gain came from Chemicals & Products, where refining margins hit a record, while every other segment combined was about flat.

What It Means

Refiners profit from the refining margin, the difference between what they pay for crude and what they get for fuels. When it widens sharply, much of the extra drops to profit, since costs other than crude barely change. That’s why Products, which covers refining and trading, had adjusted earnings of $3.8 billion even as refineries processed less crude than in Q2. Chemicals earned about $0.1 billion. Margins this high rarely last.

Upstream earnings fell due to lower oil and liquids prices and higher well write-offs, while Marketing slipped on weaker Mobility (fuel retail) margins. Integrated Gas gained on higher gas and liquefied natural gas prices. The recent ARC Resources acquisition, which closed on Sept. 2, should lift production significantly in the fourth quarter.

Cash flow had help. A $3.4 billion derivative inflow boosted operating cash, partly offset by a payment for German emissions certificates, which usually falls in the fourth quarter. Treat the quarter as strong, not as a new base.

What to Watch Next

Watch whether Products earnings hold if refining margins cool from record levels. Also expect a non-cash fourth-quarter loss, estimated at $6.4 billion, from derecognizing a Netherlands defined benefit plan, which will hit reported income.
